The infrastructure has improved dramatically since then. Earlier, the IMM, a division of the Chicago Mercantile Exchange, implemented payment versus payment in March 1977 as a step toward reducing FX settlement risk. The convention, for most currency pairs, has not.

Consider a simple example. Your firm agrees to sell euros and buy dollars on Monday, June 15. The rate is locked at execution, but the actual exchange of principal happens on Wednesday, June 17 — two business days later. For those two days, the money is committed but not available. You cannot deploy it, lend it, or use it to fund other settlement transactions. Multiply that by every trade on your books, and the figure grows fast.

The Working Capital Math

Here is where the hidden cost becomes concrete. Suppose a payment service provider processes an average daily value of $50 million in FX trades, all settling T+2. At any given moment, roughly $100 million — two days of flow — sits in transit: committed to trades that have not yet completed the settlement process.

That capital has to come from somewhere. Either the firm holds surplus cash on deposit to cover obligations, or it borrows to bridge the gap. Both options carry a cost that can be calculated directly: at a 4% cost of capital, $100 million of trapped liquidity costs roughly $11,000 per day, or about $4 million per year. That is money spent not on trading, not on growth, but simply on waiting for transactions to settle.

The problem compounds around prefunding. Many settlement arrangements require participants to fund their obligations in advance — cash must be on account prior to the value date before the counterparty will release the other leg. Treasury teams must decide how much to hold at each bank, in each currency, to cover projected flows. Because flows are unpredictable, they often lock in the exchange rate in advance to avoid later currency swings during settlement, yet still overfund. Idle balances scattered across nostro accounts in different currencies are one of the most common — and least discussed — drains on institutional liquidity.

Settlement Risk: The Cost You Hope Never to Pay

Beyond trapped working capital, the settlement cycle creates a second cost category: fx settlement risk, sometimes called Herstatt risk after the German bank whose 1974 failure defined the problem. Bankhaus Herstatt was closed by regulators after receiving Deutsche marks from counterparties but before paying out the corresponding dollars in New York. The parties on the other side of those fx trades lost their principal outright.

Settlement risk arises whenever the two legs of a currency exchange do not happen simultaneously. If you pay away one currency and your counterparty fails before delivering the other, you can lose the full gross amount of the trade — not just the market movement, but the entire principal. Central banks have flagged this as a systemic concern for decades, and the BIS still estimates that a substantial share of daily FX turnover settles without protection against counterparty failure.

For firms managing fx settlement across many counterparties, this risk translates into real costs even when nothing goes wrong: credit lines must be reserved, exposure limits monitored, and compliance teams staffed to track who owes what to whom on every date in the settlement calendar.

The most important structural answer to settlement risk is continuous linked settlement, operated by CLS Group since 2002. CLS settles both legs of eligible fx transactions simultaneously on a payment-versus-payment basis: neither party's payment is completed unless the other's is, eliminating principal risk for the currencies it covers.

The mechanics are worth understanding. Settlement members — large institutions such as HSBC, which participates directly and also provides access to clients on whose behalf it submits trades — send payment instructions to CLS, which matches them and settles across accounts held at central banks. Instructions are generally submitted the day prior to settlement, and funding schedules are calculated on a multilateral netted basis. Because CLS nets obligations across all participants, the cash each member must actually pay in is a small fraction of the gross value settled — often around 1% — which dramatically reduces the liquidity required to settle fx transactions safely.

CLS is a genuine success story for the market. But it does not solve everything. It covers a fixed list of major currencies, leaving many emerging-market pairs outside the system. Access runs through settlement members, which adds cost and intermediation for smaller institutions. And crucially, CLS mitigates risk within the existing settlement cycle — it does not compress the cycle itself. Your capital is safer, but much of it is still slow.

Where the Cycle Still Bites

For businesses operating in cross-border payments — PSPs, EMIs, remittance operators — the T+2 convention interacts badly with commercial reality. Clients expect payouts the same day. Correspondent banking chains add their own delays on top of the FX leg. A payout request that arrives on a Friday in one time zone may not settle until the middle of the following week once weekends, cut-offs, and business days in two jurisdictions are accounted for.

The seasonal dimension makes it worse. Around year-end — think of the last week of December — liquidity thins out, banks tighten balance sheets, and settlement delays stretch. Firms respond by prefunding even more heavily, precisely when idle capital is most expensive.

The focus for treasury teams, then, should be on determining where in their flow the cycle actually binds: Which corridors require prefunding? Which counterparties settle gross rather than net? Where do time-zone mismatches force an extra day of float? Mapping this is unglamorous work, but it turns a vague sense of "cash is always tight" into a concrete list of fixable problems.

Managing FX Settlement for FX Transactions and Working Capital Efficiency

A few practical levers can streamline the settlement process and release trapped capital:

Netting. If you trade repeatedly with the same parties, bilateral or multilateral netting is one of the main fx settlement methods alongside Payment-versus-Payment and Gross Bilateral settlement, collapsing many gross obligations into a single payment per currency per value date. Corporates report a 50% drop in settlement transactions using CLS. The reduction in cash movement — and in the balances needed to protect against failed payments — is often the single largest win available.

Faster settlement where it exists. Not every trade must wait two business days. T+1 and same day settlement are available for many pairs when both parties agree and instructions are submitted before the relevant cut-offs. For flows where speed matters, negotiating shorter cycles directly reduces float.

Smarter prefunding. Rather than holding static buffers in every currency, firms can use flow forecasting to right-size balances, and work with liquidity providers that offer post-funded or credit-based settlement so cash is committed only when a deal actually requires it, though building the forecasting, connectivity, or provider support often takes internal resources.

Consolidating providers. Fragmenting flow across many banks multiplies the accounts that must each hold a buffer. Consolidating with a provider that supports multiple currencies and corridors through one account structure shrinks the total buffer required.

Operational discipline. Late or mismatched payment instructions are a mundane but persistent source of failed settlement. Automating confirmation and instruction workflows — over SWIFT or API — reduces breaks, and reduces the capital held against them.

Conclusion

FX settlement is easy to treat as plumbing: a back-office division's problem, invisible as long as nothing fails. But the settlement cycle is a balance-sheet issue. Every day between trade and value date is a day your money works for the system instead of for your business. Past a certain scale, the cost of that float exceeds what most firms pay in explicit FX fees.
